Even the best stocks can post mediocre returns if they are in an industry that is struggling. The P/E ratio (i.e., Price/Earnings ratio) is a price ratio calculated by dividing the securitys current stock price by the previous four quarters earnings per share (EPS). The P/E Ratio shows how much an investor must pay to buy $1 of the companys earnings. For example, if a stocks current price is $20 and the EPS for the last four quarters was $2, the P/E ratio is 10 (i.e., $20 / $2 = 10). This means that you must pay $10 to buy $1 of the companys earnings. This is usually done by studying the companys financial statements. From these statements a number of useful ratios can be calculated.
