Innovation accounting (variance decomposition and impulse response function analysis) is applied to analyse the various inter relationships between FDI and other economic variables of interest in a VAR system. The empirical research using this method in the case of China is limited， the study therefore provides an interesting advance in the literature on the economics of FDI in China. INTRODUCTION The linkage between FDI and economic growth, together with the study on the determinants of FDI, has been the subject of considerable research for many decades. Against this background, there is a growing body of the FDI studies using the case of China. Since the early 1990s, China has become the second largest host country for FDI. During 1980±1995, the annual growth rate of utilized FDI was 40%, and accompanied with this persistent strong FDI inflow, China has achieved a remarkable economic growth rate. Despite some developments in the theoretical front, more studies have been devoted to the empirical literature on FDI and this study attempts to add to the empirical literature by examining the impacts of FDI on the Chinese economy, including an analysis of the determinants of FDI.
